What is a bubble?

Have you ever heard that you need to be careful of a “bubble” when investing in different stocks?

There has been a lot of talk, especially in the past few years about possible bubbles in the market, with the latest conversation being about artificial intelligence. But what is a bubble and how do you spot one?

A bubble is when the price of an asset, like stocks, rises way above what it's actually worth. This can happen due to excessive demand, speculation and rumors or just plain old irrational investor behavior.

So the price goes way up, but then guess what? The bubble bursts! Prices drop and investors scatter, sometimes selling at a big loss.

One major example of this was the DotCom bubble back in the 1990s. Tech stocks went crazy because investors were pouring money into internet based companies. And some of these companies didn’t even have profits or business plans, so of course, that bubble burst big time.

So how do you spot and avoid bubbles? One major thing to look out for is an unsustainable price increase. If the value of a stock is going up and there’s no real reason why, that could be a red flag. Another red flag is if there’s too much hype surrounding the stock and not enough facts. If people are investing based off rumors and speculation and not using actual company performance and research, that could be a danger sign.

There are a number of other red flags that could help you spot a bubble, but here’s how to protect yourself. First off, do your research! Don’t buy into hype or because everyone is talking about a stock.

Next, make sure you have an investment plan. You need to structure the way you invest to achieve a goal. That way you’re not buying whatever new trendy thing hits the market. You also need to have an exit plan. When you buy a stock, make sure you know how and when you plan to sell.

Most importantly, stay focused and disciplined! Stick to your plan, watch out for red flags and always do your research!
